The difference between a country's exports and imports of goods and services. A trade surplus (exports exceed imports) is generally positive for a currency, while a trade deficit (imports exceed exports) can weigh on it.
What Trade Balance Measures
The trade balance, also called the balance of trade, records the net value of a country's exports minus its imports over a given period. It is a major component of the Current Account and the broader Balance of Payments (BOP). Countries like Germany, China, and Japan typically run trade surpluses, while the U.S. and UK often run deficits.
Impact on Currencies
A trade surplus means foreign buyers must purchase the domestic currency to pay for exported goods, creating natural demand that supports the currency. A trade deficit has the opposite effect, as domestic buyers sell their currency to purchase foreign goods. Over time, persistent deficits can lead to currency depreciation.
However, the relationship is not always straightforward. The U.S. runs a large trade deficit but the U.S. Dollar (USD) remains strong because of Capital Flow inflows that offset the trade deficit.
Forex Trading Applications
Traders use trade balance data alongside Terms of Trade to assess long-term currency trends. Sudden shifts in a country's trade position can signal changing economic fundamentals.
Related Terms
Current Account
A component of the balance of payments that records a country's transactions with the rest of the world, including trade in goods and services, investment income, and transfers. Persistent current account deficits can pressure a currency lower.
Balance of Payments (BOP)
A comprehensive record of all economic transactions between a country's residents and the rest of the world over a specific period. The BOP includes the current account, capital account, and financial account.
Exchange Rate
The price of one currency expressed in terms of another currency. EUR/USD at 1.0850 means 1 euro equals 1.0850 US dollars.
Terms of Trade
The ratio between a country's export prices and import prices. Improving terms of trade (export prices rising relative to import prices) tend to strengthen a currency, while deteriorating terms of trade weaken it.
